Is the password protection real encryption?

Yes. Protection applies genuine encryption through the PDF Standard Security Handler, so the password is required to open the file. It is not a metadata change. There is no way to recover a file whose password is lost, so store it somewhere safe.
How much quality does compression cost?

Compression reduces size by rasterising and re-encoding pages. On text-heavy documents the loss is invisible; on catalogues full of high-resolution photography you may see visible softening. Check the output before you rely on it.
